BrokerDealers Merge High-Touch With High-Tech Execution

Brokerdealers that provide equities execution services to buyside clients are continuing to grapple with a pendulum that during the past years has moved away from high-touch, traditional coverage to high-tech or ‘low-touch’ fully electronic execution services. Now the pendulum is swinging back to the middle ground, as sell-side firms work to merge high-touch and high-tech execution desks to address the evolving needs of institutional clients who want one single point of contact from respective covering brokers.

According to a recent column by John D’Antona Jr. in sell-side industry TradersMagazine, “After years of using a separate and siloed approach to its trading high- and low-touch trading desks, it appears that the brokers are starting to meld the two desks into a single or one-touch trading desk….

The reason? Costs to maintain the two separate groups have risen amid stagnant commission spend, to be sure. But also, U.S. institutional equity investors accept coverage from a single sell-side sales trader for both e-trades and traditional block trades.

Also, since the start of the e-trading era, the buyside has insisted that the two execution channels remain separate and that specialists who monitor their algorithmic trading be distinct from the experts who manage their block orders. The primary reason for this divide: Investors were concerned about information “leakage” and saw this hard separation as key to preserving their anonymity.

Noted Ryan Moran, Director of US Equities Execution for agency-only, institutional boutique Mischler Financial Group, the financial industry’s oldest and largest minority brokerdealer owned and operated by service-disabled military veterans, “Institutional clients have become increasingly fluent as to the benefits of algo-centric tools, which explains why these tools have become pervasive across the trading ecosystem, but as much as all of us appreciate the efficacy of these so-called “low-touch-only” tools, in many cases those who migrated to algo-only have deprived themselves of the long-proven benefits of high-touch execution. We’ve always offered a combination, as a 3-dimensional view that only humans can provide addresses the fiduciary best execution obligations of buyside managers, many of whom oversee public pension funds.”

Added Moran, “Having a single point of contact who provides a consultative approach and is fluent in both practice areas is arguably the best practice within the context of true best execution for those engaged in block trading.”

Among the more than 300 institutions Greenwich Associates interviewed in 2015 as part of its annual study, the quality of execution consultancy saw the greatest increase in importance as a criterion for e-trading among buy-side traders.

However, a new Greenwich Associates report, “Blurred Lines: Sales Traders Drift Toward Execution Consultancy,” shows that a majority of the more than 300 U.S. institutional equity investors participating in the study are now willing to accept single coverage across high-touch and electronic trades. Only a declining 31% of the institutional investors participating in annual Greenwich Associates U.S. Equity Investors Study still prefer separate coverage.

SEC Issues Risk Alert on Broker-Dealer Controls Regarding Retail Sales of Structured Securities Products

On August 24, the Securities and Exchange Commission’s Office of Compliance Inspections and Examinations’ National Examination Program staff (Staff) released a Risk Alert summarizing findings from an examination of 10 broker-dealers (Firms). The Staff evaluated whether the Firms effectively supervised and monitored the risks and activities associated with sales of structured securities products (SSPs) to retail investors.

The examinations revealed significant deficiencies in all of the Firms, including that they failed to maintain and enforce adequate controls to determine suitability of SSP recommendations. The Staff noted that the Firms’ written supervisory procedures related to reviews of representatives’ determinations of customer suitability were also deficient and the Staff cited all of the examined Firms for such deficiencies.

Actively-Managed ETMFs Coming to a BrokerDealer Near You

BrokerDealer.com blog update is courtesy of reporting by InvestmentNews.com and profiles deal between RIA titan Envestnet and mutual fund king Eaton Vance, which is now approved to promote its novel, actively-managed ETF product “NextShares.” NextShares are exchange-traded funds that are both actively managed and unlike any other ETF product, does not disclose the underlying components of the respective ETFs. These products now go by the acronym “ETMF”

Since its approval, Eaton Vance has had to work hard to convince competitive money managers to license its patent and persuade broker-dealers that it is in their interest to make NextShares available to advisers even though the funds don’t offer the same underlying fees to encourage distributors. Eaton Vance’s NextShares-promoting subsidiary, Navigate Fund Solutions, has had to make that case before it even has a product on the market or a distribution partner.

The deal is a big win for Eaton Vance, an actively managed mutual fund company that’s hoping to replace those products with a potentially more tax-efficient vehicle that could lower costs and improve performance for investors. Envestnet is a major gatekeeper in the fast-growing market of independent financial advisers, providing services for over $700 billion in client assets.

In a statement, an Envestnet executive, Jim Patrick, described NextShares as a “groundbreaking fund structure” and said the company sees offering the funds as part of its mission to help advisers deliver “wealth management services in the most cost- and tax-efficient way possible.”

ONLY APPROVED PRODUCT

NextShares was the first and remains the only structure approved by the Securities and Exchange Commission that allows an actively managed open-end fund to trade on exchanges without regularly disclosing its holdings. Portfolio managers resist showing the securities they buy and sell, in part to prevent being taken advantage of by competitors.

Index funds don’t face similar restrictions. Those passive products have dominated the fast-growing $3 trillion global market for exchange-traded funds.

China Freezes IPO Market In Effort To Stem Sell-Off

BrokerDealer.com special news update: In an effort to stem the recent plunge in prices of stocks listed on Chinese stock markets, this weekend the Shanghai and Shenzhen stock exchanges issued notices suspending initial public offerings (I.P.O.s) until further notice.

The government-controlled Securities Association of China has instructed brokerdealers from 21 of the major brokerage firms to set up a nearly US$20bil fund (120 billion renminbi) that will be used to support stock prices by buying shares in China’s largest and most stable companies.

Separately on Saturday, 25 Chinese mutual funds claimed they would also put more money into shares. Although fund managers did not reveal the exact amount, they noted that they would be investing their own funds.

Saturday’s halt to IPOs could freeze large amounts of cash and dry up liquidity in the market, thus contributing to its stabilization, as large IPOs have been named one of the main factors triggering the current decline.

The government has already taken a number of measures over the past week, including cutting interest rates, relaxing margin-lending rules, and adding bank liquidity, so far without any success in reassuring investors.

The Asset Management Association of China pledged to halt additional stock investments for at least a year, and later to accelerate the issuance of share funds after the freeze.

The IPO freeze will last until the Shanghai composite index reaches 4,500 points, Reuters reports. On Friday, the index fell by 5.8%, ending at 3,684 points.

Hong Kong Now Top 2 in IPOs

The current hot market for IPOs (initial public offerings) now finds Hong Kong surpassing New York, and merely a few ticks below front-runner Shanghai for being the hottest centers for companies selling shares in new issue underwritings, according to the WSJ.

Red Star Macalline Group Corp priced its IPO in Hong Kong at the top of the range on June 19, raising HK$7.22bn ($931.34m) for the furniture retailer-cum-shopping mall owner that has been dubbed China’s answer to Ikea.

The offering continues Hong Kong’s strong run as an IPO venue thanks to a stock-market boom. So far this year, Hong Kong ranks second globally as a venue for IPOs by value, behind Shanghai and ahead of New York, according to data from Dealogic.

The company secured US$330 million in orders from cornerstone investors, who agreed to buy and hold the shares for six months, including New York-based hedge fund Falcon Edge Capital, household appliances maker Gree Electric Appliances Inc., Shandong state-owned Asset Investment Holdings, China National Building Material and hedge fund BosValen Asset Management. It is scheduled to begin trading in Hong Kong on June 26.

If Legend’s listing takes place, it would be the year’s third-largest in Hong Kong after a US$4.5 billion listing by Chinese brokerage firm HTSC, better known as Huatai Securities, in May, and a US$4.1 billion IPO by GF Securities Co. in March.
